Define ‘Counterparty Risk’ in an OTC Derivatives Transaction.

Counterparty risk is the risk that the other party (counterparty) to the contract will default on their contractual obligations. This risk is significantly higher in Over-The-Counter (OTC) derivatives, like forward contracts, because there is no central clearing house to guarantee the trade.
